How Operating Foundations Differ from Family (Non-Operating) Foundations
Most private foundations are non-operating: they pursue their charitable purpose by making grants to other organizations. A private family foundation follows this model, with the board directing funds outward to causes it supports. According to Candid, fewer than 10 percent of private foundations are structured as operating foundations, largely because of the ongoing compliance work the structure requires.
A private operating foundation takes a different approach. The organization actively conducts its own programs rather than funding someone else’s. A foundation that runs a museum, a medical research facility, or an educational program directly fits this model. Like a family foundation, its governing board can be closely held by related individuals without requiring the broad public representation a public charity needs. The governance flexibility is similar; the operational model is not.
Tax & Distribution Advantages of Operating Foundation Status
Non-operating private foundations must distribute qualifying distributions equal to roughly 5 percent of their investment assets each year or face an excise tax on undistributed income. Private operating foundations aren’t subject to this minimum distribution requirement because they satisfy an income test instead, demonstrating that resources are actively spent on direct program activities.
Two additional advantages matter for donors and funders:
- Higher donor deductions: Contributions to a private operating foundation qualify for charitable deduction treatment comparable to what public charity donors receive, rather than the lower limits that apply to donors of non-operating private foundations.
- Grantmaker eligibility: Other private grant-making foundations can direct qualifying distributions to a private operating foundation the same way they would to a public charity.
A private operating foundation that also qualifies as an exempt operating foundation gains further advantages. That status removes the 1.39 percent excise tax on net investment income and allows other private foundations to make grants to it without complying with expenditure responsibility requirements.
